Investor concerns are mounting that the widespread euphoria surrounding artificial intelligence (AI) related companies may be waning, following significant drops in the value of key chip makers. This shift has prompted a re-evaluation of the AI revolution’s trajectory and the substantial investments underpinning it.
The Fading Euphoria in Chip Markets
The promise of AI to fundamentally transform work and daily life has, until recently, generated immense wealth for investors, particularly in a select group of US and Asian companies. Companies have been eager to position themselves as leaders in a technology often compared to transformative breakthroughs like the internet, the telephone, or even electricity. Sir Demis Hassabis, founder of Deepmind, acquired by Google, notably stated that AI “cannot be compared to standard technological breakthroughs, not even ones as consequential as the internet or mobile. It is much more akin to the discovery of electricity or fire.” He further added, “we’ve essentially found a way to make sand think. It’s miraculous.”
This widespread enthusiasm has propelled the valuations of some of the world’s largest companies, even as they commit hundreds of billions of dollars to developing the foundational components of AI. However, the past few weeks have seen a sharp decline in the value of some of these crucial component manufacturers, leading some market observers to question whether what has been termed “the AI bubble” is on the verge of bursting.
The most pronounced declines have been observed in Asia. Shares in Korean chip makers, including SK Hynix and Samsung, have fallen by 46% and 35% respectively over the last month. This downturn reflects investor worries about the sustainability of the recent surge in demand for the chips essential to powering AI technologies. Despite these recent drops, it is important to note that these same shares are still up threefold and fivefold respectively over the last year, suggesting that some degree of caution and profit-taking after such substantial gains was perhaps inevitable and, for many, a healthy market correction.
Investor Scrutiny Intensifies Across Tech Giants
While the South Korean stock market is known for its volatility, these concerns have not remained isolated, spilling over into major US technology companies. Shares in Google and Tesla experienced brief plunges last week before recovering, following both firms’ pledges to invest billions more into AI in the coming months and years, despite these ventures currently operating at a loss. As other major players like Meta, Microsoft, and Amazon prepare to release their latest financial results this week, investors are poised to meticulously examine the extent of these companies’ AI commitments.
Russ Mould, an investment director at AJ Bell, highlighted the prevailing sentiment, stating, “There is still a healthy degree of scepticism about the ability of these investments to generate a commensurate level of return.” However, leading tech investor Eileen Burbidge offers a more tempered perspective, suggesting that while there isn’t a full-blown reckoning yet, “The AI bubble hasn’t burst but it’s letting out air.”
Underlying Pressures and Market Shifts
Several factors are contributing to this heightened investor caution. A reported breakthrough in manufacturing processes by a Chinese company has emerged as one trigger, potentially enhancing China’s self-sufficiency in chip design and production. This development exacerbates existing concerns that major AI companies—such as Meta, Alphabet, Open AI, and Anthropic—may struggle to generate sufficient revenue from end-users to justify the hundreds of billions being spent on acquiring chips and constructing the vast data centers required to power AI.
Consequently, firms that have announced significant increases in AI spending have not always been met with the same investor enthusiasm as before. For instance, SpaceX, described as predominantly an AI company, has seen its shares fall 14% from its highly anticipated stock market debut and nearly 50% from its peak in June. In contrast, Apple, which has largely refrained from participating in the AI arms race, witnessed its shares climb 21% over the past month, reclaiming its position as the world’s most valuable company from chip maker Nvidia. Meanwhile, London’s benchmark FTSE 100 index, sometimes referred to as the “anti-tech index,” briefly reached a record high, benefiting in recent years from its less tech-heavy composition.
Historical Parallels and Emerging Headwinds
History offers a cautionary tale: investors can incur losses even when the underlying technology they back ultimately succeeds. The railway industry, for example, profoundly transformed economies, particularly in the US, yet many investors lost money along the way. Unlike railway tracks, which once built can last for decades, data centers require frequent upgrades to incorporate the latest and fastest processors, representing an ongoing capital expenditure.
Adding to these complexities are concerns regarding circular funding, where major AI companies have taken substantial stakes in or lent money to one another. This interconnectedness raises the specter that potential failures in one entity could have a damaging ripple effect on the fortunes of others. Furthermore, the build-out and adoption of AI are encountering increasing cultural opposition. A growing number of national, state, and local governments are pausing, banning, or restricting new data center construction due to their immense water and energy demands. Concurrently, prominent AI advocates have faced public backlash, including being booed by students apprehensive about AI’s potential to displace numerous graduate-level jobs.
Despite these headwinds, Eileen Burbidge maintains a positive outlook, stating, “I see the glass half full – if you bought shares in chip makers a year ago you are feeling pretty good right now.” Nevertheless, there is no denying that investors are now scrutinizing companies’ spending plans and their projections for returns with a post-euphoric intensity, demanding clear pathways to profitability amidst the ongoing technological revolution.
